What counts as a qualified tip

Voluntary, always

The customer has to choose to leave it and choose the amount — cash, card, or through a tip pool your workplace runs. A mandatory service charge added to the bill is wages, not a tip.

A customarily tipped job

The occupation has to be on the Treasury's list of jobs that customarily and regularly received tips before 2025 — restaurant and bar work, personal care and beauty, drivers and delivery, hospitality, and others.

Reported, on the record

The deduction starts from tips reported to your employer and carried onto your W-2. If you cannot find the qualified-tip figure on your form, ask payroll before you file — you need a Social Security number on the return too.

The cap and the couple

$25,000 a year, and the cap does not double for a married couple — unlike overtime, joint filers share the same $25,000 limit. Married taxpayers filing separately cannot claim it.

The income phase-out

How it shrinks

Above $150,000 of modified adjusted gross income ($300,000 filing jointly), the deduction loses $100 for every full $1,000 over the line. Partial thousands round down — the same mechanic the overtime deduction uses.

Worked example

At $160,000 of income a single filer is ten full thousands over the threshold, so $1,000 comes off. A maxed $25,000 of tips deducts $24,000 instead.

FICA on tips stays

Tips are Social Security and Medicare wages — 7.65% comes out of them as it always did. That is also what builds your Social Security record, which is the argument for reporting every dollar.

States tax tips anyway

This is federal only. Your state taxes tips as ordinary wages unless it passed its own exemption — choose your state in the calculator to see the difference it makes.

It arrives at filing

Nothing changes in a shift's take-home by itself. The deduction lands on your return as a smaller tax bill, unless you deliberately lower withholding with a new W-4.

It expires after 2028

Tax years 2025 through 2028, and it cannot push taxable income below zero — a worker whose income is already near the standard deduction saves less than the cap suggests.

Tips and overtime share Schedule 1-A, and both are available whether you itemize or take the standard deduction. If you have both, each keeps its own cap but they run through the same income phase-out.

Are tips really tax-free now?
Not entirely. Since 2025 there is a federal deduction of up to $25,000 of qualified tips a year, which lowers federal income tax. Social Security and Medicare (7.65%) still apply to every tip, state income tax still applies, and tips are still reportable income.
How much does a server actually save with the tip deduction?
In this page's example — $22,000 of cash wages plus $28,000 of tips — the deduction caps at $25,000 and federal tax falls from $3,820 to $890: $2,930 less for the year. Those same tips paid $2,142 in FICA, which the deduction does not touch.
Does an automatic service charge on large parties count?
No. A qualified tip is voluntary: the customer decides whether to leave it and how much. A mandatory service charge the restaurant adds to the bill is wages, not a tip — it is taxed as regular pay and falls outside the deduction, even when it ends up in your pocket.
Does it apply to any job that gets tipped?
Only to occupations that customarily and regularly receive tips, per the list published by the Treasury — servers, bartenders, barbers and stylists, drivers and delivery workers, hotel staff and more. A job where tipping is exceptional does not qualify, and a self-employed worker can claim it but not beyond the net income of that business.
Do I still have to report my tips if they are deducted?
Yes, and more than before. The deduction starts from reported tips: if you do not report them to your employer and they never reach your W-2, there is nothing to deduct. Under-reporting no longer saves federal income tax — it just forfeits the deduction and shrinks your Social Security earnings record.
